so how does a bitcoin contract work? I guess you tie two addresses to a transaction that points to a text document somewhere that says what the terms are but what happens if the terms aren't met? is it just a v convoluted notary? do real identities get involved with the transaction or just addresses?

well yeah but there's no legal framework for saying that address 1zjdnfhfjksmdgdi is contracted with address 1zjfhfufnfbfhd. so it would only really work if addresses were tied to people but that 1. is opposed to the ideals of bitcoin and 2. needs its own verification infrastructure to function
